As far as engines go I would probably stick with what you have. You could swap it out with an O.S. .18 which will have a lot more power but that engine is near $150. I don't know if it would be worth...

I would advise against the two speed swap.  Most of us have migrated away from the two speed.  Unless you change the gearing it never lets the engine get up to full rpm's in second.  Mine actually...

it looks like the clutch is sliding off the shoes. No this is not normal. It's hard to believe you haven't shredded a spur gear yet. You'll have to remove the engine and tighten the clutch bell screw...
