When you click it pops up a browser window. It'll let you browse to the picture on your HD.
It's usually best to edit your pictures to be 72ppi and under 9-10" in size. That way they'll look as sharp as most monitors are, and large enough to show decent detail. Also, they don't take forever for dialup users.
